I would propose to disconnect the sensor from the RPi and then - for debug purpose - write a small program which outputs 0,1,0,1... train on a GPIO, connect this GPIO to your input pin and check whether your existing code and the GPIO used still working.

OP posted not too much details. Would be curious to know the order code of the encoder. Especially the output circuit is interesting.
I have checked with an oscilloscope, signal is 3.3V as needed
Does this mean that when rotating the encoder then the signal is showing low-high-low-high... transitions?
